WORLD'S BEST MAGNETIC COUPLERS FOR OVER 70 YEARS!  That said, It sounds like the problem is with the coupler on the engine.  Try running the train slow up the hill to see if you can see what is happening.  At any rate go to Kadee.com and it will tell you which coupler you need for the engines, and cars.

The 8 wheels are the same diameter, but everything else is different.

I just guessing, but with the tender marked as #677 Green Valley, I would say some one put there own decals on this locomotive.
If that is the case it would be hard to find the history of this locomotive.

You said the engine has a coil for smoke. If it is HO & Bachmann, I would say it is the Reading 2-8-0, in which case Bachmann smoke fluid would work fine.
The maintenance instructions for the locomotive should tell the make and model.

Well it should last a long time.  you could add a small resistor that would cut the amount of light, but make it last longer.

Yes you can run a wire from each rail to a light. If there power to the rails the light will be on.

I am going to make a guess at what you have.  It is a Cary body mounted on either an Athern, or Hobbytown main frame.

I can see where you would have a short if you did not have a gap, but that would  short out as soon as you turned the power on.  does it short out either route that you have the turnout set for? What are the turnouts used for.  Are they for a passing side, a dead end siding,or going from one track to another?  See we don't know what your layout looks like.
